Accounts and Cash Flow Forecasting Last year Nicole Scott started a business, Sellabrations, supplying hotels and restaurants with a range of decorative displays for special occasions and seasonal functions. The business performed well throughout the year with the Christmas and Easter periods being particularly busy. Nicole has gathered financial data in order to prepare her yearly accounts. The figures are shown in Table 1 below. Table 1: Financial data relating to Sellabrations for the period ended 31st December 2007 Wages 38,000 Sales 90,000 Purchases 20,000 Capital 35,000 Telephone expenses 1,000 Rent and rates 14,000 Creditors 8,000 Closing stock 5,000 Advertising expenses 2,000 Opening stock 1,000 Heating and lighting 4,000 Debtors 12,000 Nicole is confident that her business is doing well due to an increase in the level of new orders. However, last week she noticed that her bank balance was only just sufficient to pay a major supplier for goods received. Upon investigation, she discovered that several of her hotel customers had not yet paid her for displays provided. Nicole s bank manager has advised her that she needs to pay more attention to cash flow within the business and that she should prepare a cash flow forecast every month. Nicole is unconvinced of the need for this. She considers that her time would be better spent trying to find new customers so that Sellabrations can become more profitable in the future. (a) (i) Using the appropriate information in Table 1, construct a Trading and Profit and Loss Account for the year ended 31st December 2007. Clearly show the figures for Gross Profit and Net Profit. [6] (ii) How might Nicole judge whether these profit figures are good? [4] (b) Discuss whether Nicole should draw up a monthly cash flow forecast. In recent years there has been a sharp downturn in the sales of the business due to increased competition and public concern over unhealthy eating habits. This changing environment required urgent action to prevent the collapse of the firm. In order to try to reverse the fortunes of the business, the Board of Directors recruited a new Managing Director, Niall McDougal. Niall had a reputation for getting results, although his methods have not always been popular with employees. In his last position, Niall s arrogance and refusal to listen to the views of others, sometimes led to confrontation and gained him a reputation of being too autocratic. Niall realised that Chippo Ltd needed to downsize and reorganise production more efficiently. The factory was simply too big for current market conditions. In the light of his recent experiences, Niall thought about adopting a more democratic leadership style, but quickly rejected the idea as unrealistic. Without consulting anyone, he announced that there would be thirty redundancies in the factory, mainly amongst unskilled production workers. This action he hoped, would prepare the business for a modernisation strategy next year. (a) Explain the circumstances in which an autocratic leadership style such as Niall s works best. [10] (b) Discuss the possible impact of Niall s decision to make these redundancies. AST2W8 3516 3 [15] SP (NF) T48478/2
